I think it should. It uses the resources you setup in Yast.
For SLES I don't have a local repository, I only have one for
openSUSE.
If you updated to SP1 zypper should be installed now.

You can get a list of the installation sources by

"zypper sl"

The result for openSUSE 10.2 looks like this here:

pc0743a:~ # zypper sl
# | Enabled | Refresh | Type | Name | URI
--+---------+---------+------+-------------------------+----------
1 | No | Yes | YUM | SUSE-Linux-10.2-Updates |
ftp://ftp.suse.com/pub/suse/update/10.2

2 | Yes | Yes | YUM | 20070103-141331 |
ftp://sun2/pub/linux/suse/ftp.suse.com/suse/update/10.2

3 | Yes | Yes | YUM | 20070103-085257 |
http://download.nvidia.com/opensuse/10.2

4 | Yes | Yes | YaST | 20070712-132456 |
ftp://62.141.165.26/%2fpub/linux/suse/install/10.2_ftp/

As you can see ftp.suse.com is disabled but updates work.
